We use 1.5.4 geoserver.
The client is OpenLayers.
Yes we project data from WGS84 (EPSG:4326) to Mercator (EPSG:41001).
Data organization:
In Gs "web map server contents" section
we create groups contains different features within country.
Layer-group Name: ger_grouop
Base Map Layers: eu:ger_l1, eu:ger_l2....
Base Map Styles:
SRS: EPSG:4326
Envelope: ...
Those groups I've use in OpenLayers as Layers.

Yes it does, although it depends on how the client is making the
request. Which client are you using to view your data. Also are you
working in different projections? It could be that the bounding box is
being reprojected and resulting to much wider area then needed.
Also which version of GeoServer are you using?
